I am confused as to where combat is assumed to take place when attacking and defending. The square you are in or the square the enemy is in? Does it make a difference whether offence or defence?

In general, the tile that the defender is in will be the one that influences the combat modifiers. Certain exceptions, of course, apply. For example in artillery combat, elevation of both attacker and defender is a factor. Also, ships vs land artillery is different if the ship is in a port as opposed to at sea. Other exceptions may exist that I haven't mentioned.

Furthermore, in the alpha.txt files you can set normal combat to have modifiers based on elevation differention similar to the default one for artillery.
